The dagger is small, serrated. It's probably not a good weapon to actually fight with, but it could be easily hidden for a quick sneak attack while someone wasn't looking or at a disadvantage.
Whenever you win a combat roll in physical combat, and roll doubles you have time to slash your enemy for an extra 4 STAMINA points worth of damage with the dagger.
The Serrated Dagger is actually a "wearable" item as it's assumed to be hidden somewhere on your body rather than on your back or in a scabbard of some sort. As such it does not count against your three weapon limit.
